Is The Market Always Right?

George Soros likes to joke that market has predicted seven of the past two recessions. And he is right. Since the market is forward looking, it will sometimes discount fundamentals that will never become a reality.

Prices reflect people’s expectations about the future, mostly about the near-term future. To say that the market is always right means to assume that people’s expectations about the future always come true. We all know that this is not the case. No one has a crystal ball. People are often wrong.

Is the market always right?

No, but this does not stop people who follow price trends to make a lot of money. The market could remain “wrong” (irrational) for a very long period of time and even become “wronger”. (more…)

A Review: “Two Centuries of Trend Following”

The paper “Two Centuries of Trend Following” by Lemperiere, Derenble, Seager, et al of Capital Fund Management purports to show that trend following has been profitable, over a wide range of markets, consistently over 200 years. It deserves to be reviewed as it represents a case study of the statistical practices, and armchair explanations that are sometimes used to justify a system that in the most recent five year period has lost its mojo. Rocky has asked me to review it.

The amazing thing is that the authors seem to know how to compute hyperbolic tangent regressions, and compute the duration of a drawdown given a sharpe ratio, yet they seem completely unaware of the problem of multicollinearity, overlapping observations, and lack of independent observations.

In a nutshell, they compute hundreds of thousands of means, and they combine them and measure how far away from randomness they are. Recall that the average of two random observations is about 0.7 times as variable as one observations. The average of 100,000 observations is about 1/320 as variable as 1 observation. (more…)

The PROPER Use Of Hope and Fear

If you’ve been involved in the markets for any length of time you will no doubt have heard of the twin pillars of market psychology, Hope and Fear (or sometimes Greed and Fear).

In fact, if you’ve ever been involved in an endeavour where you have something on the line – a business, a wager, a job, or even a date – you will have experienced Hope and Fear in some form and the devastation it can play on your psychology.

Experiencing Hope

For most traders, Hope looks like this:

They’ve just bought a stock or commodity, and they hope that it goes up.  Of course, this is the name of the game, we all hope it goes up if we are buying!  But then the stock starts to fall, and instead of selling out, the trader holds on with the hope that it will rise again.  The more the stock falls, the more they hope and pray that it will rise.

But they don’t realise – Hope does not equal Action.  And only our Actions make money in the stock market.

Baker & Nofsinger, eds., Behavioral Finance

Behavioral Finance: Investors, Corporations, and Markets, edited by H. Kent Baker and John R. Nofsinger (Wiley, 2010) is a must-have book for anyone who wants a comprehensive review of the literature on behavioral finance. In thirty-six chapters academics from around the world write about the key concepts of behavioral finance, behavioral biases, behavioral aspects of asset pricing, behavioral corporate finance, investor behavior, and social influences. The book is hefty (757 pages of typographically dense text), and each contribution includes an extensive bibliography. But this is not simply a reference book; it reads surprisingly well.

Why should we study behavioral finance? “Anyone with a spouse, child, boss, or modicum of self-insight knows that the assumption of Homo economicus is false.” (p. 23) In our investing and trading—indeed, in all the financial decisions we make, we are prone to behavioral biases; we are often inconsistent in our choices. Only if we understand the kinds of emotional pulls that negatively affect our financial decisions can we begin to address them as problems. Some of the authors offer suggestions for overcoming these problems.

Here are a few takeaways from the book that give a sense of its tone and breadth.

First, I am happy to report that the literature shows that “high-IQ investors have better stock-picking abilities” than low-IQ investors and they “also appear more skillful because they incur lower transaction costs.” (p. 571) I figure that everyone reading this review falls into the Lake Wobegon category.

Second, individual investors can form powerful herds. “[T]rading by individuals is highly correlated and surprisingly persistent. …[I]ndividual investors tend to commit the same kind of behavioral biases at or around the same time [and hence] have the potential of aggregating. If this is the case, individual investors cannot be treated merely as noise traders but more like a giant institution in terms of their potential impact on the markets.” (p. 531)

Third, what are some of the behavioral factors affecting perceived risk? Although the author lists eleven factors, I’ll share just two. “Benefit: The more individuals perceive a benefit from a potential risky activity, the more accepting and less anxiety (fear) they feel…. Controllability: People undertake more risk when they perceive they are personally in control because they are more likely to trust their own abilities and skills….” (p. 139)

And finally, investors’ attitude toward risk is not fixed. They care about fluctuations in their wealth, not simply the total level. “[T]hey are much more sensitive to reductions in their wealth than to increases,” and “people are less risk averse after prior gains and more risk averse after prior losses.” (p. 355) Interestingly, CBOT traders tend to exhibit a different pattern, reducing risk in the afternoon if they’ve had a profitable morning.

As should be expected in this kind of volume, there is a fair amount of repetition. The same studies are quoted by several authors. We read about such topics as overconfidence and the disposition effect multiple times. The context is different, the principles are the same. But through repetition we come to appreciate the scope of behavioral finance (and often its limitations as well).

Although this book is certainly no primer, the reader needs only a passing familiarity with behavioral finance to profit from it. And for those who are better acquainted with the field, it is a useful compendium and an excellent research tool. It has earned a place in my library.

Hedge Fund Market Wizards – Joe Vidich

A critical distinction of all great investing books is that every time you re-read them, you find insights that you somehow missed the previous times. Recently I had the opportunity to re-read some of the chapters in Hedge Fund Market Wizards. The section about equity traders is my favorite one, so I delved into it again. In this post, I am featuring some interesting observations from Jack Schwager’s conversation with Joe Vidich:

1. Position sizing is a great way to manage risk

The larger the position, the greater the danger that trading decisions will be driven by fear rather than by judgment and experience.

If you are diversified enough, then no single trade is particularly painful. The critical risk controls are being diversified and cutting your exposure when you don’t understand what the markets are doing and why you are wrong.

It is really important to manage your emotional attachment to losses and gains. You want to limit your size in any position so that fear does not become the prevailing instinct guiding your judgment. Everyone will have a different level. It also depends on what kind of stock it is. A 10 percent position might be perfectly okay for a large-cap stock, while a 3 percent position in a highflying mid-cap stock, which has frequent 30 percent swings, might be far too risky.

2. Charts are extremely important.

One of the best patterns is when a stock goes sideways for a long time in a narrow range and then has a sudden, sharp up move on large volume. That type of price action is a wake-up call that something is probably going on, and you need to look at it. Also, sometimes whatever is going on with that stock will also have implications for other stocks in the same sector. It can be an important clue. (more…)

3 Books

Last week , I plucked two behavioral finance books out of airport bookstores. Apparently Blink has triggered a new title and jacket aesthetic, as both of these books look as if they could have been companion volumes.

The quickest read of the bunch, Sway: The Irresistable Pull of Irrational Behavior (Ori Brafman and Rom Brafman), can easily be polished off in a three-hour flight. Frankly, this is the book’s main attraction, but also its weakness. Here is an entertaining read that provides a vignette-centric approach to illuminating the decision-making shortfalls humans are prone to making. Theories and conclusions are loosely woven around the vignettes to provide structure and coherence, yet most of these are self-explanatory from the examples. Sway has the readability of Freakonomics and is just as likely to be consumed in one sitting, but ultimately does little more than whet the appetite for anyone with an interest in getting to the full menu of behavioral finance. As an hors d’oeuvre, however, it is most enjoyable.

At first glance, Nudge: Improving Decisions About Health, Wealth and Happiness (Richard Thaler and Cass Sunstein), looks to be an only slightly heartier meal. In fact, Nudge retains the readability of Sway, but is much more comprehensive, better organized and yet has the heft of an academic introduction to behavioral finance. Nudge will probably require an overseas flight to digest, and is better suited for savoring over the course of multiple sittings.

In another league entirely is the encyclopedic Choices, Values, and Frames (Daniel Kahneman and Amos Tversky), which is a comprehensive collection of articles that represent the definitive thinking on much of the field of behavioral finance, which Kahneman and Tversky were instrumental in establishing. One could argue that Choices, Values, and Frames was the book which was largely responsible for Kahneman being awarded the Nobel Prize following Tversky’s death. This book is a densely packed buffet of ideas that is probably best consumed in small chunks over the course of weeks or months. It is not necessarily an easy read, but the ideas and research that went into it and the reflection and rethinking of the investment world that come out of it make it one of the most influential books in the realm of finance and investments.

Trading Book Review Of the Week: The Three Skills of Top Trading

This book is written about how three mutually reinforcing skills make a complete trader.

1). Pattern Recognition and Discretionary Trading.

Using the Wyckoff method you will see chart representations of how hot growth stocks are accumulated in bases for long periods of time. They eventually have pull backs then break out to new highs and trend. You will also see how they eventually have exhaustion tops on high volume that fail to rally and they begin to break down in distribution with lower lows and lower highs. The author encourages discretionary trading through experience by being able to identify market action through the models from past stocks. This work ties in nicely with the school of thought from legendary traders William J. O’Neil, Jesse Livermore, and Nicolas Darvas.

2). Behavioral finance and systems building.

The book teaches that readers must be flexible in their trading. We are merely a ship on a sea of market participant opinions. Follow the prevailing sentiment during the middle of the the trend, and go contrary to it at the extreme tops and bottoms. Hope, fear, and greed are the dangers and the movers of the market that cause support and resistance,  trends, and chart patterns. The action of the stock market is nothing more than a manifestation of mass crowd psychology in action. The Pruden model shows a chart of how accumulation, mark-up, distribution, and markdown works in the market tied to price, volume, sentiment, and time. It truly explains how the price pattern and charts in growth stocks generally play out historically. (more…)

10 Cruel Rules of Traders

I) You will not buy low or sell high.

II) You will cut your winners and let your losers run.

III)  You will wish you owned more of what’s going up and less of what’s going down.

IV) You will be fearful when others are fearful.

V) You will fight the trend.

VI) You will not buy when there is blood in the streets.

VII) You will spend too much time worrying about low probability outcomes.

VII) You will invest for the long-term, or until we get a ten percent correction, whichever comes first.

IX) You will go broke taking small profits.

X) You will not just sit there, you’ll do something.

Understanding Probability

In his book, The Drunkard’s Walk, Leonard Mlodinow outlines the three key “laws” of probability.

The first law of probability is the most basic of all. But before we get to that, let’s look at this question.

Linda is 31 years old, single, outspoken, and very bright. She majored in philosophy. As a student, she was deeply concerned with issues of discrimination and social justice, and also participated in anti-nuclear demonstrations.
Which is more probable?
Linda is a bank teller.
Linda is a bank teller and is active in the feminist movement.

To Kahneman and Tversky’s surprise, 87 percent of the subjects in the study believed that the probability of Linda being a bank teller and active in the feminist movement was a higher probability than the probability that Linda is a bank teller.
